EBITDA stands for Earnings Before Interest, Taxes, Depreciation, and Amortization. It is one of the most widely used financial metrics for evaluating a company's operating performance, stripping away the effects of financing decisions, tax jurisdictions, and non-cash accounting charges.
Think of EBITDA as a company's "operating cash flow proxy." By removing interest (capital structure), taxes (jurisdiction-dependent), depreciation (asset age), and amortization (acquisition history), you get a cleaner picture of how well the core business actually generates earnings.
There are two standard ways to calculate EBITDA:
Both methods should produce the same result when using consistent financial statements. The top-down approach starts from the income statement's revenue line, while the bottom-up approach works backwards from net income.
The EBITDA margin expresses EBITDA as a percentage of revenue: EBITDA Margin = (EBITDA ÷ Revenue) × 100. This ratio shows how much of each dollar of revenue converts into operating earnings before non-operating costs. A higher EBITDA margin indicates greater operational efficiency and pricing power.
Adjusted EBITDA takes standard EBITDA and removes one-time, non-recurring, or unusual items to show "normalized" earnings. Common adjustments include restructuring charges, stock-based compensation, litigation costs, and one-time gains or losses. While adjusted EBITDA can provide a clearer picture of ongoing operations, investors should scrutinize what management chooses to adjust — aggressive adjustments can paint an artificially rosy picture.
The EV/EBITDA ratio is the gold standard valuation multiple in mergers and acquisitions. It compares a company's enterprise value (market cap + debt − cash) to its EBITDA. Unlike the P/E ratio, EV/EBITDA accounts for debt levels, making it especially useful for comparing companies with different capital structures.
